As far as I can tell, the goal was chopped off because Milan took the freekick before the ref had signalled to do so, following the substitution of Larsson.

If it was offside or a freekick the ref would have had Barca take the resultant freekick from where the incident took place, but instead the game restarted at the other end of the field. That's also why the Barcelona players and fans were stunned, as the ref was pointing up the field to signal where the freekick should be taken from, and they thought he was pointing to the centre circle to indicate a goal.
